Saudi Arabia Draft Economic Substance Requirements for SEZs

Saudi Arabia has taken another important step in strengthening its tax governance framework with the release of draft Economic Substance Requirements (ESR) for entities operating within the Kingdom’s Special Economic Zones (SEZs). While the regulations remain in draft form pending publication in the Official Gazette, businesses benefiting from SEZ tax incentives should begin assessing their readiness now.

The proposed framework reflects Saudi Arabia’s continued alignment with international tax standards, ensuring that preferential tax treatment is available only to businesses carrying out genuine economic activities within the Kingdom’s SEZs. For organisations operating in these zones, substance will become just as important as structure.

Why the Draft ESR Matters

The proposed ESR framework is designed to ensure that businesses claiming SEZ tax incentives have a real operational presence within Saudi Arabia. This includes maintaining appropriate premises, employing sufficient personnel, incurring meaningful operating expenditure, and demonstrating that key management decisions are made from within the Kingdom.

Failure to satisfy these conditions could result in the loss of SEZ tax incentives, financial penalties imposed by the relevant SEZ authority, and increased scrutiny from the Zakat, Tax and Customs Authority (ZATCA).

Who Will Be Affected?

The draft regulations apply to investors operating within Saudi Arabia’s four Special Economic Zones that carry out qualified activities and benefit from SEZ tax incentives.

The framework covers:

  • King Abdullah Economic City SEZ
  • Ras Al-Khair SEZ
  • Jazan SEZ
  • Cloud Computing SEZ

The requirements are expected to apply from the first financial year in which qualified activities are undertaken once the final regulations are published.

The Four Core Substance Requirements

Under the draft regulations, businesses will need to demonstrate compliance with four key annual substance conditions:

Adequate Physical Presence
Businesses must maintain suitable premises and assets within the SEZ that are proportionate to the nature and scale of their qualified activities.

Adequate Employees
Entities must employ sufficient personnel physically located within the SEZ. Outsourced staff may also be considered where appropriate contractual arrangements exist.

Adequate Operating Expenditure
Operating expenditure incurred within the SEZ should reflect the scale of the activities performed. Minimal expenditure alongside substantial revenues is unlikely to satisfy the substance requirements.

Management and Control
Qualified activities must be directed and managed from within Saudi Arabia. The draft regulations also introduce expectations around director residency, board meetings, governance, and decision-making processes.

Additional Requirements for IP Activities

Businesses undertaking intellectual property (IP) activities will be subject to enhanced substance requirements.

These include additional director residency thresholds, documented commercial business plans, detailed employee disclosures, and evidence that strategic IP decisions are made within the SEZ. The draft also clarifies that marketing-only IP activities will not qualify for SEZ tax incentives.

Preparing for Compliance

Although the regulations have not yet come into force, organisations should use this period to assess their current operating model against the proposed requirements.

Early preparation provides an opportunity to identify potential gaps in governance, staffing, premises, operating expenditure, and board processes before compliance obligations begin. Businesses that act proactively will be better positioned to preserve their SEZ tax incentives and minimise future compliance risks.
